What would be the reasons external users are not able to download files shared by internal users to external via email with link copied from OneDrive?

They are seeing below option greyed out and turned off but still external people are not able to download files which were shared via email with link in email.

They only get to see these options in the 3 dots from the OneDrive link.

Also I noticed there is such banner coming on top on the browser when internal user shares the folder with external user on personal ID's like hotmail.com and others.

I suspect that this is because of any policy from the tenant but not sure which policy it is and how its picking up this.

According to the screenshot you provide, it may be caused by the unmanaged devices setting and conditional policy.

1.Go to the SharePoint admin center -> Policies -> Access control -> Unmanaged devices -> Set "Allow full access from desktop, mobile apps, and the web.".

2.Go to Microsoft Entra admin center -> Protection -> Conditional Access -> Policies -> Check whether has policy about download files.

I was thinking if we have an option to add external user as guest in tenant and then we can create security group and add it there in the settings which you mentioned above for SharePoint option 1 above.

Is that possible or not?

Based on your reply, I understand that you want to apply unmanaged devices policy for some guest users. Yes, you could.

The unmanaged devices policy is also a default conditional access policy. So, go to Microsoft Entra admin center -> Protection -> Conditional Access -> Policies -> Select the conditional access -> Choose users you want to apply the conditional access policy.
