Nothing happens to the data, however the mailbox will now be put in "erroneous" state. And I dont only mean being over the quota, there is actual check performed for matching license, although Microsoft has chosen not to disable features. Still, it's a license violation and you should address it.
What's the litigation hold behavior when its enabled for Exchange online plan 2 and then we change the license to Exchange online plan 1
This is out of curiosity and I completely understand that what I am doing is not a process that is considered in Exchange.
- I have an account which I've assigned an Exchange online plan 2 and I have enabled litigation hold.
- I change the license to Exchange online plan 1 and litigation hold still is there logically
- Mailbox size is however reduced to 50 GB. What happens to data if previous mailbox content had been more than 50 GB?

Based on my knowledge, your mailbox will stop working because it exceeds the quota. And the user mailbox will lose all Exchange Online Plan 2 features not present in Plan 1. Exchange Online Plan 1 does not support litigation hold, so in order to avoid your data loss, it is recommended that you back up your mailbox data before switching licenses.
In addition, in order to be correct and comply with the license usage regulations, it is recommended that you choose a license that meets your actual usage conditions.
