To allow users to access custom applications in Azure Virtual Desktop Session, you need to install the application on each session host in your host pool. You can remote into your session host with an administrator account after you've set up your Azure Virtual Desktop host pool and install the application like you would on a physical PC. You'll need to repeat this process to install the application on each session host in your host pool.

According to the documentation, it is not recommend using Microsoft Store apps for remote app streaming in Azure Virtual Desktop currently.

There are no restrictions on which applications can be installed on the session host in Azure in both Pooled and non-pooled mode. However, it is recommended to install the application for all users if the setup process gives you the option to do so.

@Ashwani Tripathi have you conisdered using golden image and you can customise this as per your requirements, however I prefer the Microsoft provided computer OS as this contains all the basic layer of enhancements - https://learn.microsoft.com/en-us/azure/virtual-desktop/set-up-golden-image

Building a custom image did not change anything.

I am not sure if we need RDS licenses for AVD, I am using Windows 10 Ent OS (21 H1) for Host pool configured in Non-pooled and Win 10 ent OS 21H2 for host pool configured with Pooled mode.

For Pooled mode, a custom image was used to create the SH.

Plus the application connects fine in normal RDP mode (in Non-AVD setup).

Hello Ashwani Tripath Are you still seeing the issue? For your above comment. No, you do not need RDS licenses for AVD. AVD does not require any additional licensing.
I have looked up and found some similar issues, https://support.indeed-id.com/knowledgebase/article/View/smart-card-resource-manager-is-not-running-error-occurs-on-any-action-with-connected-smart-card If your issue is still not resolved, I recommend getting this debugged with azure technical support team. I would recommend you open an azure support case. If you don't have the ability to open a technical support ticket, please let me know and I can help you further with this.
