I am creating AVD for some users. Setting up:
I would like to know if am signed up with M365 business basic and my users are already registered in Azure AD, then how do I setup the DC for those users? Do I need to delete these Azure AD accounts and create them in the DC to sync back to the AAD?
Also, I am already using a registered custom domain for the M365, abc.com. Can we use same for the custom domain for AVD? Adding the verification for that custom domain Name server wont mess up things?

Not sure I have the answer to all your questions but note a few things:
You need M365 Business Premium to be licensed for AVD
Normally AVD needs old-style domain-joined VMS. This can be Azure AD Domain Services (essentially a read-only DC) or on-premises DC via VPN.
If you are using AD Connect then yes your AVD users will need to be logged into the DC not cloud-only users.
However there is a new option in preview for AVD without a DC but Azure AD joined. In this case the DC requirement is removed.
